Personal Guarantees: Liability and Release

Test personal guarantees against the signed instrument, principal debt, demands and variations, then distinguish payment, revocation and release.

Personal guarantees make an individual answer for another party’s debt or default within the promise they give. To assess liability, connect the signed instrument to the principal debt, enforcement conditions and later events. Repayment, a change of director and a negotiated release each require their own analysis.

For Australian commercial litigators and insolvency practitioners, the useful result is a supported liability position and a reconciled amount. Keep the lawyer’s interpretation of the obligation beside the financial evidence that establishes what was advanced and repaid.

Identify the Guarantee and the Parties

Identify who owes the principal debt and what each other party promises before calculating a guarantor’s exposure. The principal debtor owes the underlying obligation to the creditor. A guarantor answers for that obligation within the guarantee’s terms. An indemnifier promises to meet the loss or liability described in the indemnity. A security provider grants rights over an asset, which requires a separate examination of the security document.

One individual can occupy several of these roles. A director might sign for the borrowing company, give a personal guarantee and mortgage their property. Record each capacity separately. Signing for the company and signing personally raise different questions. A bank guarantee is a bank-issued undertaking with its own terms, distinct from the individual’s promise examined here.

Read every operative clause even where the heading says “guarantee and indemnity”. In Andar Transport v Brambles, the High Court explains the distinction between these promises and the need to construe their terms. An indemnity can create liability on a different basis from the accompanying guarantee. Its existence and reach depend on the words actually agreed.

Establish Formation and the Scope of the Promise

Establish how the guarantor became bound and identify the obligations covered by the instrument. Obtain the complete executed version, incorporated conditions and facility documents. Compare signature pages with the document supplied for signing. Preserve electronic execution records, witness information and any authority relied on by an agent.

Ask the instructing lawyer to resolve the governing law and applicable execution formalities. Their assessment covers capacity and authority. They also test consideration or the requirements for a valid deed. Record what the creditor agreed to provide in return for the promise. A guarantee obtained after an advance requires examination of that sequence and any further bargain.

Extract the facility numbers, debtor identities and definition of guaranteed money. Identify all-monies wording and any monetary cap, including whether interest and enforcement costs fall inside it. Record continuing obligations, notice requirements and separately granted security. A current nil balance does not itself answer whether future advances remain covered.

Test statutory protection before applying a commercial guarantee analysis. The National Credit Code has its own application tests, including the underlying credit and guarantor requirements. A personal guarantor does not automatically bring a company business loan within the Code. Where it applies, examine signed-writing and disclosure requirements alongside withdrawal, extension and liability provisions.

Identify the relevant limitation period and its starting event. The NSW Judicial Commission’s limitations guidance distinguishes general six-year contract claims from twelve-year claims on a deed. These are NSW rules, subject to the applicable qualifications. The lawyer must determine when this particular claim accrues, including the effect of any demand requirement, acknowledgment or payment.

Reconcile the Principal Debt and the Demand

Reconcile each amount claimed to the guaranteed facility, then test whether the required enforcement events occurred. Start with the advance evidence and follow repayments through to the claimed balance. Check interest periods and rates against the operative terms. Keep disputed fees separate from amounts supported by both records and contract.

A Hypothetical Debt Reconciliation

Assume a fictional facility with one advance and no opening debt. The following figures illustrate the calculation before any guarantee cap or legal defence is applied.

MovementAmountSupporting record
Facility advance$200,000Executed facility and bank credit
Debtor repayments-$45,000Creditor receipts matched to bank debits
Contractual interest claimed$12,000Rate and period calculation
Fees claimed$3,000Fee clause and supporting charge
Balance before later recovery$170,000Reconciled schedule
Security proceeds credited-$20,000Sale settlement and creditor receipt
Remaining claimed balance$150,000Updated recovery schedule

The arithmetic supports a $150,000 balance on these assumptions. It does not establish that every component is guaranteed or enforceable. If the instrument caps liability at $100,000, the lawyer must determine how that cap treats interest and costs. Keep excluded facilities and unsupported charges visible outside the claimed total.

For each demand, record the clause relied on and the event said to trigger payment. Compare the amount and addressee with the instrument. Retain service evidence and calculate any required notice period. Identify whether a demand is a condition of liability or a procedural step. Where the Code applies, examine its additional enforcement requirements, including section 90.

FinTrace saves lawyers and forensic accountants hours of statement conversion and review when assembling the payment evidence. Its searchable ledger and findings report connect transactions directly to source PDF filenames and pages. The financial analysis supplies the payment trail for the instructing lawyer’s assessment of the guarantee and demand.

Test each material change against the promise the guarantor made and the consent actually given. Compare the original facility with later increases, refinancings and extensions. Also identify changes to debtor identity, interest terms or security. Record the creditor’s conduct where it affects rights preserved for the guarantor.

The High Court’s discussion of Ankar in Andar shows why surety protections and contractual wording require attention. A variation question requires the actual documents, any advance-consent clause and the guarantor’s subsequent conduct. A change does not produce the same outcome under every guarantee. Distinguish an authorised change from an allegation that the creditor departed from the agreed obligation.

For a formation defence, preserve representations and the circumstances of signing. Evidence of pressure, vulnerability or misunderstanding needs specialist legal analysis. Garcia v National Australia Bank concerns particular equitable protection for a wife’s guarantees of her husband’s company debts. It does not establish that every volunteer or spouse escapes liability. Examine the facts supporting undue influence or unconscionability under the applicable authority.

A guarantor’s regret, or lack of a direct financial benefit, does not by itself establish an available defence. Link each proposed response to its legal basis and supporting evidence. Keep any separate question of director liability for company debts outside the guarantee calculation.

Deal With Insolvency, Payment and Contribution

Analyse the debtor’s insolvency and the guarantor’s liability separately, including any temporary restriction on enforcement. Under the Corporations Act, section 440J restricts enforcement of specified director and relative guarantees during administration unless the court gives leave. Section 444J preserves guarantee and indemnity rights from the company-debt release under section 444H. Identify the actual process and documents before treating a compromise as a release of the guarantor.

Use a recovery schedule covering debtor payments, security realisations and guarantor payments. Record insolvency distributions when received and reconcile them with the proof of debt. Track adjustments so the outstanding demand does not seek the same satisfied amount twice. The effect of a compromise or recovery on each obligation remains a separate legal question.

When a guarantor pays, retain the payment instruction, creditor receipt and allocation to the debt. Identify any contractual postponement of recourse against the debtor or co-guarantors. Subrogation concerns rights derived from satisfying another party’s liability. Contribution raises a separate question about sharing liability with others. Payment alone does not establish an immediately enforceable claim or the share another guarantor owes.

Verify a Revocation, Settlement or Release

Verify what ends, what survives and when the change becomes effective before closing the guarantee file. A proposed exit starts a negotiation. Prospective revocation, where available, concerns future exposure and can leave accrued obligations intact. Repayment reduces the relevant debt. An executed release must be read for the parties and obligations it actually releases.

A director’s resignation or share sale is not itself an executed creditor release. Obtain the creditor’s operative agreement and check any conditions, such as cleared settlement funds or replacement security. Where a settlement uses a deed of release, match its released claims to the guarantee, indemnity and security documents. Record any reserved claims and obligations that survive.

Retain one matter record containing the operative instrument, variations, debt calculation, demand and service evidence. Add the response, payment records and executed settlement or release. Keep unresolved liability and security questions beside the closing balance. Before treating the matter as closed, confirm that the agreed conditions occurred and that each intended release or security discharge is evidenced.
